My memory of LOTR/Tolkien lore is really, really rusty, but if I recall, it's biologically (genetically-speaking) impossible for a dwarf-elf offspring.

Very true.  Lore bending (and outright breaking) is part and parcel of any fandom and its very creative storytellers.

Guilty as charged! Though Fili is sexier than most dwarves I've ever seen (though not to other dwarves I'm sure since his beard isn't very long). 

 

I suppose they don't need to be able to make babies in order to be together. :3

 

I don't recall any 'physical' anomalies that would prevent an intimate relationship between the two.  But, dwarves are more likely to stick to their own kind, the females fueling that white-hot attraction with their own come-hither, sexy beards.     (I can only imagine how a male dwarf's ego could be crushed by his female partner's beard being more provocative than his own!)   If I recall, female dwarfs are only attracted to their own race/species -- no outsiders need apply -- and although the males don't share the same widespread reputation for inter-racial philandering as do the elves, they've been known to get it on with an occasional human or two.  (Btw, and as an aside, there are debates from one fantasy world setting to the next if dwarves and/or elves are considered races, sub-races, separate species, or sub-species, some claiming elves as a race of humankind but dwarves as a separate species, and others claiming combinations and variations on a theme.) 

As for Fili's flirtation, it's very likely he's very young by both dwarven and elven standards (the development/growth of the beard is a tell), and you could easily assume the Elven Captain of the Guard is fairly mature considering her professional status.   Lots of opportunity for both a comedic and interesting interlude between the two.
